Well. I've managed to create an AVCHD disk, albeit of lower than HQ quality. For some reason the 1920 x 1080 quality setting selected was downgraded t0 1440 x 1080. The qulaity of the video isn't very good, though, with occasional pixellation and distortion during panning.
It's a shakey start thouigh, so I'' experiment more, with new HQ footage.

NO, it haven't been rectified yet. If you search in this forum you can see that others have the same "internal error in the burning engine" when they eg. try to burn Blue Ray disks! You can check it here:

I have actually the same or at least similar problem. Using VSX2 I would like to create AVCHD video files (1920x1080) just to store them for "future purposes". At the moment most of my family members don't have a blue ray player - nor do I - so I just can create SD DVDs to share my videos with them. But later I wouldn't like to cut and edit all my videos once again (repeting the same project editing work doesn't make a sense). So I decided to edit my films then to burn onto SD DVDs but beside this it would be great to create AVCHD videos from the same projects just to store them. Please do not advise me to create the AVCHD output right from the project (by the way this solution works) since these projects should be deleted after editing and creating both SD DVDs and AVCHD video files. If I answered my customers to use such workarounds (don't use Smart Rendering, don't use Smart Proxy etc.) they would never come back to me.
I made tests. I created AVCHD files then I burned AVCHD disks (hybrid) from these files. I just could succeed with burning when I didn't put any wav background music into the project just having the original sound in DD 5.1. But let say I use some background music eg. in the beginning of the video, then comes a simple cut (no transition effect) and I try to continue with the original 5.1 sound: creating the avchd disc from the avchd file (burning process), when audio and video multiplexing reaches the first point where the background music changes to the original 5.1 sound then comes the error message (internal error in the dvd engine).
I think the problem is with the DD 5.1 (I also own a Panasonic camcorder). Since my camcorder is DD 5.1 capable why should I downscale for 2.0 stereo (in this case I can also create avchd disks from the previously generated avchd files)? Not to mention that in case of 2.0 the sound volume is much lower and should be increased afterwards.
So, I think VSX2 and VSX3 is unable to handle 5.1 correctly and this is a generic fault.
Another opinion about this issue from someone who is teaching video editing ("Fails to Produce AVCHD DVD and Poor Support, 7 Nov 2009"
