I need some guidance with video compression and which codecs to use.
I have been capturing video from vhs format as a .avi file and after editing creating an avi file using the following settings...
Capture settings - 640 x 480 <- a 25 min capture = ~30GB avi file
Rendering settings
640 x 480
Divx codec
29.97 fps
Mp3 audio codec...50+ khz <- not sure about this one
20 min file = ~ 140mb
My question is....are there better settings to use for the capture and creating the file in order to increase the quality and still maintain a small file size?????

Try capping at 720x480(or 640x480 if that's going to be your final resolution) using the huffy codec, your using uncompressed which realistically is a a waste of space. You may even want to consider capturing directly to divx, save you some conversion time.
I haven't experimented much with the divx codec so I can't really give you any advice. I know the divx codec does quite well for creating small file sizes. If your getting a decent 20 minute file that's pretty good for 150mb. I wouldn't expect much better.
