editing video in the overlay tracks

is it possible to add a transition between 'cuts' in the video that is in the video overlay track?

No. But you can at least put one clip in one overlay track, and another in a second overlay track, and slightly overlap them to obtain a simple cross fade transition.

Besides the other great responses, another "trick" is to create your "section" of the video as a seperate file, render it as Mpeg2, then include that into your project, possibly on an overlay track, or whatever, wherever you need it. Just be sure you use smart render..
