is it possible to add a transition between 'cuts' in the video that is in the video overlay track?

Besides the other great responses, another "trick" is to create your "section" of the video as a seperate file, render it as Mpeg2, then include that into your project, possibly on an overlay track, or whatever, wherever you need it.
