How can I convert VOB files to AVI or Mpeg - which is better?

VOB dvd files are already MPG- as noted just transform them from the DVD-style stream to the raw video/audio MPEG (no quality loss), edit/whatever, no quality loss w/ smart edit.
No point to convert to AVI.

That is not strictly true. Other than straight cuts, any editing of MPEG will result in a loss of quality. Whether the loss of quality is significant or not depends on what you were doing. There are many cases where a conversion to a low loss avi format could be helpful in preventing picture quality deterioration.
