The isufficient memory is refferring to your RAM not your HD space. When there's not enough RAM it should use virtual RAM which is your HD why it doesn't is anyones guess. Even I ran into this same error with 1 GB of Ram while working with absolutely huge images in Photoimpact using certain features.
Couple of suggestions:
Try resizing the images smaller, if it's from a newer digital camera it's going to be quite big in file size. Working with smaller images will not require as much RAM. Make sure you back it up first.
or
You can free up some memory:Disconnect from the internet first.... Then down in the task bar by the clock right click on each icon and select exit (you'll be disabling your virus protection which is why you need to disconnect). From there you can free up more by hitting ctrl+alt+delete which will bring up the task manager. Click the process tab.
For what each process does refer to the following links to see what you can disable. The first one has great tutorial on disabling uneeded background and startup programs.

I'm not familiar with this progam so perhaps there is a fix I'm not aware of. Make sure you restart your machine before reconnecting to the internet so your virus protection is running.
