does inserting an avi file in an HD project reduce quality?

Has anybody had experience in this? - I have an HD project that all files are MPEG2 1440 x 1080 but I need to insert an overlay and short video made in Cool 3D that are avi files. Will this degrade the frames the layover is over - or anything else in the project?

No it won't.

If the Cool 3D overlay is not of sufficient resolution and gets scaled up, then IT will look pixelated, but not the MPEG2 video.

actually I tried it and the result was opposite. The Cool 3D overlay looked perfect and the video like crap. But that was a Freeze Frame section, I think maybe that combination did it
