Where did you get your avi's from and how did you convert them? With your system spec's I'm not surprised it runs out of puff trying to convert a non compliant avi (heaven knows what this actually contains) into mpeg2.

We need more info and you need a bit more umpf on your PC.

Regarding your problem. I strongly suspect that you have downloaded a video from the internet and it is in one of the following formats
DivX
Xvid
MPEG4

These are all basically the same and are a highly compressed form of video but retain high qulaity and are suitable for sharing over the internet.
They are not suitable for DVD creation and so must be converted first into DVD compliant MPEG2 format so that they can be made into VOB files.

There's something wrong with your MPEG-2 files.... It's hard to know what.

Like heinz-oz implied, an AVI file can contain video in all kinds of formats. If its AVI/DV from a camcorder, they should be OK, and you can let Movie Factory automatically convert it to MPEG-2 as part of the normal rendering/burning process. (An AVI/DV file eats-up about 13GB of disc space per hour of video.)

If you downloaded it over the Net, it's probably in MPEG-4 or DivX. These cause everybody problems when they try to convert them. In that case, you may need to find a 3rd-party conversion program. None of these highly compressed formats (including MPEG-2) are meant to be converted or edited... you're just supposed to watch them. They all use "lossy" compression, so you loose quality/detail when convert or edit (decode/re-code) them.
