I'm using VideoStudio 8 SE DVD,
In the capture window, when I click on Options -> Audio Format...
It gives me only one format - PCM. Every other audio recording programs I have give me other options such as Mpeg Layer 2 and 3 and Ogg vorbis.
I know there should be a way to record a video with a compressed audio encoding such as mp3, but how do I make these options available?

But I'm curious - why do you "know" there should be a way to record audio using mp3 etc? Or is this assertion based on your belief that because "other audio recording programs" allow it? I don't mean to sound like a smart a--- or anything - just trying to help
My suggestion is that you use an audio recording program to do what you want wrt capturing your audio and then see if VS 8 will allow you to import the recording format to edit into your video. The other option is to capture your video stream and then export the audio component and do whatever you feel you need to compress it using an audio compression utility - but since VS X is aimed at producing DVD's/VCD's etc for viewing on a TV, I don't think that mp3 would be appropriate i.e. AFAIK mp3 isn't part of any video (PAL/NTSC) standard.
If you are after Mpeg 2 - then VS 8 (not sure about SE) will allow you to capture your video stream as mpeg2 - assuming that your computer is fast enough.

I need a compressed audio stream for my tv-rips.
When I record my favourite shows from TV I also need to hear the audio, don't you think? If it's PCM, the audio is uncompressed and its quality is limited. I also did some reading here and found that others have other audio encodings rather than just PCM.

It depends on what format you are capturing, if it is AVI then you only can record audio in PCM, if you capture in MPG then you record in MPEG audio.
If you compress a file be it video or audio you lose information and uncompressing the same file you will lose infromation therefore degrading both video and audio.
Uncompressed Video(AVI) and uncompressed Audio(PCM) are the best way to capture video/audio files. These can be edited without loss of information and converted to MPG to create a DVD with little loss of information.
MP3 audio as a capture option is not available in Video Studio.
